Surprisingly, it\u2019s not large or small caps \u2014 the two trades that have dominated market headlines in recent months. Rather, mid-cap stocks, an often forgotten trade, may be best positioned for a breakout.<\/p>\n<p>\u201cHistorically, midcaps really start to outperform once the Fed actually starts cutting rates,\u201d Carson Group\u2019s Ryan Detrick told me.<\/p>\n<p>Detrick sees small and mid caps surging up to 20% in the next 12 months, far outperforming large-cap peers. The Russell 2000 (<a data-i13n=\"cpos:1;pos:1\" href=\"https:\/\/finance.yahoo.com\/quote\/%5ERUT\/\" data-ylk=\"slk:^RUT;cpos:1;pos:1;elm:context_link;itc:0;sec:content-canvas\" class=\"link \">^RUT<\/a>) \u2014 the small-cap index\u2014 has soared 10% since the end of June, compared to the S&amp;P 500\u2019s (<a data-i13n=\"cpos:2;pos:1\" href=\"https:\/\/finance.yahoo.com\/quote\/%5EGSPC\/\" data-ylk=\"slk:^GSPC;cpos:2;pos:1;elm:context_link;itc:0;sec:content-canvas\" class=\"link \">^GSPC<\/a>) 4.7% rise.<\/p>\n<p>Recent analysis by Goldman Sachs found that mid caps typically outperform large and small cap stocks in the 12 months following the first rate cut. As confidence for a soft landing grows, investors are becoming more comfortable reaching for options outside of the biggest companies.<\/p>\n<p>\u201cThe start of the Fed rate cutting cycle is a potential source of incremental equity demand and boost to investor risk sentiment,\u201d Goldman Sachs\u2019s Jenny Ma wrote in a note to clients earlier this month. \u201cIn the short term, mid-cap performance relative to other segments will hinge on the strength of economic growth data and the pace of the Fed&#8217;s easing cycle.\u201d<\/p>\n<p>The team sees low valuations and resilient economic growth as catalysts for future gains and expects a 13% return for the S&amp;P 400 (<a data-i13n=\"cpos:3;pos:1\" href=\"https:\/\/finance.yahoo.com\/quote\/%5ESP400\/\" data-ylk=\"slk:^SP400;cpos:3;pos:1;elm:context_link;itc:0;sec:content-canvas\" class=\"link \">^SP400<\/a>) index over the next 12 months.<\/p>\n<p>\u201cThis is a sentiment-driven market rotation based on soft landing hopes, benefiting the riskiest areas of the market, as the earnings backdrop is on another planet,\u201d John Hancock investment management co-chief investment strategist Emily Roland <a data-i13n=\"cpos:4;pos:1\" href=\"https:\/\/finance.yahoo.com\/video\/fade-small-caps-turn-midcaps-144649545.html\" data-ylk=\"slk:told me;cpos:4;pos:1;elm:context_link;itc:0;sec:content-canvas;outcm:mb_qualified_link;_E:mb_qualified_link;ct:story;\" class=\"link  yahoo-link\">told me<\/a>.<\/p>\n<p>Mid caps are the \u201cbest hedge\u201d for the near-term, per Bank of America\u2019s Jill Carey Hall.<\/p>\n<p>\u201cMid caps have seen better recent guidance and revision trends, have outperformed small caps on average in Downturn regimes\u2026 and serve as a hedge against fewer-than-expected Fed cuts, given small caps&#8217; rate sensitivity\/ refinancing risk,\u201d Hall wrote in a note to clients<\/p>\n<p>Investors have priced in roughly 75 basis points of cuts before the end of the year, and see the policy rate falling to the 3.00% to 3.25% range by mid 2025, exceeding the Fed\u2019s own projections.<\/p>\n<p>Remember though, this isn\u2019t new for Wall Street, which started the year pricing in roughly six interest rate cuts for 2024.<\/p>\n<p><button class=\"link caas-button readmore-button-finance collapse-button readmore-button-class\" data-ylk=\"elm:readmore;slk:Story continues\"><span class=\"readmoreButtonText\">Story continues<\/span><\/button><\/p>\n<p>Risk of a slower Fed rate-cutting cycle and lingering recession fears are key factors behind the recent shift from favoring small-cap stocks to mid caps, as small caps tend to have weaker balance sheets and are less profitable.<\/p>\n<p>Annex Wealth Management chief economist Brian Jacobsen told me the small-cap trade may \u201cget challenging before it gets more compelling,\u201d and a \u201cfear about slower growth will likely outweigh the benefits of lower borrowing costs.\u201d<\/p>\n<p>Citi\u2019s Stuart Kaiser is also cautious on the trade, <a data-i13n=\"cpos:5;pos:1\" href=\"https:\/\/finance.yahoo.com\/video\/why-septembers-jobs-report-could-160531663.html\" data-ylk=\"slk:telling me;cpos:5;pos:1;elm:context_link;itc:0;sec:content-canvas;outcm:mb_qualified_link;_E:mb_qualified_link;ct:story;\" class=\"link  yahoo-link\">telling me<\/a> investors should approach the group \u201cvery carefully.\u201d<\/p>\n<p>\u201cEven if you get a soft landing, our view is you&#8217;re still going to get batches of data that look worse than that, and when the data comes in looking worse than that, the market&#8217;s going to trade a hard landing like it did in early August,\u201d Kaiser warned. \u201cSmall caps are going to be the eye of the storm on that.\u201d<\/p>\n<p>While the Street remains skeptical on small caps, I wouldn\u2019t rush to dismiss the group entirely.
